A partnership is an agreement between two or more persons to share the profits of a business carried on by all or any of them acting for all. Key features include an agreement, lawful business, mutual agency, sharing of profit, and unlimited liability.

When there is no partnership deed, profits and losses are shared equally. No interest on capital, no interest on drawings, and no remuneration is allowed, while interest on partner advances or loans is allowed at 6% per annum.

This account is an extension of the profit and loss account, prepared to show how net profit is distributed among partners according to the deed. Items credited include net profit and interest on drawings, while debits include interest on capital, salaries, and commissions.

Under the fixed capital method, capital balances stay unchanged unless additional capital is introduced or withdrawn, and a separate current account records other transactions. Under the fluctuating method, all transactions are recorded directly in the capital account.

Interest on capital is calculated on the opening balance and time basis for additional capital introduced. Interest on drawings depends on the amount and frequency, using shortcut average period formulas when regular amounts are withdrawn at fixed intervals.

Past errors or omissions in the distribution of profits are rectified through an adjustment journal entry. A guarantee of minimum profit ensures a partner receives at least a specified amount, with any deficiency borne by the firm or specified partners.

Total drawings = ₹ 2,000 × 12 = ₹ 24,000

Average period = (12 + 1) / 2 = 6.5 months

Interest = ₹ 24,000 × (10 / 100) × (6.5 / 12) = ₹ 1,300

₹ 1,300

Rate of interest in absence of deed = 6% per annum

Time period from 1 October to 31 March = 6 months

Interest on loan = ₹ 50,000 × (6 / 100) × (6 / 12) = ₹ 1,500

₹ 1,500

Full interest on capital: X = ₹ 2,00,000 × 6% = ₹ 12,000; Y = ₹ 1,00,000 × 6% = ₹ 6,000

Total interest needed = ₹ 18,000, which exceeds available profit of ₹ 15,000

Ratio of capital interest claims = 12,000 : 6,000 = 2 : 1

Interest allowed to X = ₹ 15,000 × (2 / 3) = ₹ 10,000

Interest allowed to Y = ₹ 15,000 × (1 / 3) = ₹ 5,000

X: ₹ 10,000, Y: ₹ 5,000

- 3 quick checks
- Treating partner loan interest as an appropriation of profit . Interest on a partner loan is a charge against profit, not an appropriation. Debit it to the Profit and Loss Account before determining net profit, not to the Profit and Loss Appropriation Account.
- Calculating interest on capital on the closing capital balance . Interest on capital is always calculated on opening capital. If only closing capital is given, add back drawings and deduct profit to find opening capital first.
- Using a 12-month period for drawings when the date of withdrawal is not given . When the specific date of withdrawal is not given, calculate interest on total drawings for an average period of 6 months.
- Calculating interest on capital when there is a net loss . Interest on capital is an appropriation of profit and is not allowed in case of a net loss, unless the partnership deed expressly treats it as a charge.
